Don't Make These 3 Investment Mistakes

Whether it's the Dutch tulip craze of the 17th century, the dot-com mania of the late 1990s, or the most recent rush into real estate, there's no shortage of examples of investors behaving irrationally.

In the world of traditional economists and finance professors, though, that's not supposed to happen. If investors are rational decision-makers, then emotion-driven bubbles shouldn't be possible. Yet human weaknesses can limit our ability to think clearly. Many studies of investor behavior have shown that investors are too willing to extrapolate recent trends far into the future, too confident in their abilities, and too quick (or not quick enough) to react to new information. These tendencies often lead investors to make decisions that run counter to their own best interests.

The idea that investor psychology can result in poor investment decisions is a key insight of an increasingly influential field of study called behavioral finance. Behavioral-finance theorists blend finance and psychology to identify deep-seated human traits that get in the way of investment success. Behavioral finance isn't just an interesting academic diversion, however. Its findings can help you identify--and correct--behaviors that cost you money.

What common mistakes should investors avoid? Here are a few key behavioral-finance lessons worth heeding.

1. Don't read too much into the recent past.
When faced with lots of information, most people come up with easy rules of thumb to help them cope. While useful in some situations, these shortcuts can lead to biases that cause investors to make bad decisions. One example is "extrapolation bias," the overreliance on the past to assess the future. Instead of doing all the necessary and possibly tedious homework in researching a potential investment, investors instead "anchor" their expectations for the future in the recent past.

The problem, of course, is that yesterday doesn't always tell you what tomorrow will bring. If you don't believe us, just ask investors who swarmed red-hot technology- and Internet-focused stocks in 1999 and 2000 expecting the good times to continue. They didn't, and most folks ended up suffering huge losses. Those who dove into real estate or natural-resources funds in more recent years are learning the same lesson now.

It's also worth pointing out that you can make the same mistake in the other direction. This past year was a horrible year for the markets, but that won't last forever either. Just as it's a mistake to assume the good times will never end, it's also foolish to think the bad times will never end.

2. Realize that you don't know as much as you think.
In a 1981 study asking Swedish drivers to assess their own driving abilities, 90% rated themselves as above-average. Statistically speaking, that's just not possible. But most of us are just like the Swedes: We think that we're more capable and smarter than we really are. As an investor, you should check your excessive optimism at the door. You might believe you're more likely than the next guy to spot the next Microsoft, but the odds are you're not.

According to several studies, overconfident investors trade more rapidly because they think that they know more than the person on the other side of the trade. And all that trading can be hazardous to your wealth, as University of California, Berkeley professors Brad Barber and Terrance Odean put it in their 2000 study of investor trading behavior. The study looked at approximately 66,000 households using a discount broker between 1991 and 1996 and found that individuals who trade frequently (with monthly turnover above 8.8%) earned a net annualized return of 11.4% over that time, while inactive accounts netted 18.5%. Investors who traded most often paid the most in brokerage commissions, taking a huge bite out of returns.

All that trading might've been worthwhile if investors replaced the stocks they sold with something better. But interestingly, the study found that, excluding trading costs, newly acquired stocks actually slightly underperformed the stocks that were sold. That means that rapid traders' returns suffered whether or not fees were taken into account. Some researchers have come to a similar conclusion studying fund manager trading--standing pat is often the best strategy.

3. Keep your winners longer and dump your losers sooner.
Investors in Odean and Barber's study were much more likely to sell winners than losers. That's exactly what behavioral-finance theorists would predict. They've noticed that investors would rather accept smaller but certain gains than take their chances to make more money. On the flip side, investors are reluctant to admit defeat and sell stocks that are underwater in hopes of a rebound. As a result, investors tend to sell their winners too early and hang on to their losers for too long.

One way that investors can avoid leaving too much money on the table is to rebalance their portfolios less often. Rebalancing involves regularly trimming winners in favor of laggards. That's a prudent investing strategy because it keeps a portfolio diversified and reduces risk. But rebalancing too frequently could limit your upside. Instead, rebalance only when your portfolio is out of whack with your target allocations. Minor divergences from your targets aren't a big deal, but when your current allocations grow to more than 5 percentage points beyond your original plan, it's time to cut back.

You also shouldn't be afraid to sell a loser because it will turn a paper loss into a real one. Hanging on to a dog in hopes of breaking even is a bad idea because you may be forgoing a better opportunity. The trick is knowing when it's time to cut bait. That's why it pays to have clear reasons in mind for your purchase of any investment right from the get-go. If your expectations don't pan out, then it's time to sell.

4. It's all about discipline.
Fortunately, you don't have to be a genius to be a successful investor. As Berkshire Hathaway chief and investor extraordinaire Warren Buffett said in a 1999 interview with Business Week, "Success in investing doesn't correlate with IQ once you're above the level of 25. Once you have ordinary intelligence, what you need is the temperament to control the urges that get other people into trouble in investing." It's true that not everyone is gifted with Buffett's calm, cool demeanor. But challenging yourself to avoid your own worst instincts will help you reach your financial goals.

This is not a class for beginners.

Jigsaw puzzle sale January 10

On Saturday, January 10, the Friends of the Library will hold a large public sale of several hundred jigsaw puzzles from 9:00 am to 1:00 pm in the Library's multi-purpose room. There will be a large variety of puzzles to choose from in varying styles, shapes, and scenes, and they will all be reasonably priced.

Proceeds from the sale will be used to purchase library materials, fund children's programs and more.

The Friends group is still accepting donations of new and used clean puzzles in their original boxes during regular library hours. If you have any questions, please call the Library at 826-3712.

Focus on Polaris--Emailed Notices

There is a lot of buzz around one of our new Polaris features--reminder notices by email. This feature is available to all patrons with an email address and has already saved several patrons from having to pay late fees!
This feature works by emailing you 3 days before your books are due to remind you that the books you have out need to be returned or renewed by their due date. This service also works for music and books on CD. We can't send reminders on DVDs and VHS. (Since movies only check out for 3 days, the reminder notices would be received just hours after the items were checked out.) However, patrons with renewed movies or movies checked out for an extended time, like during holiday closings, will get a reminder email 3 days before the due date.
In addition to getting these great reminder notices in your inbox, you can opt to have the library email your overdue notices to you and notify you by email whenever an item is being held for you. This is a great option if you are trying to reduce your carbon footprint because it's paperless.
If either of these services are something you want to do, just talk to one of the library staff members the next time you stop in to see us. Or, send an email with "email notification" as the subject. You can add your email address to your account online, but this will only sign you up for the reminder notices. If you want your overdue and held item notices emailed to you, the staff will have to help you with that.

Focus on Polaris--Personal Check Out History

One of the most frequent questions asked at the desk is "Do you have any way of telling me if I've already checked this out?". For years, the answer has been no, but with our new library system, the answer is finally yes!

If you are interested in the library keeping a list of books or movies that you have checked out, there are two ways you can get on board. First, you can tell one of the library staff members that you would like to have your "Reading History" turned on and we can do this for you. We can take a request to have this feature activated in person or by telephone. Second, if you are more of a do-it-yourselfer, you can log into the My Account area in the library catalog and turn it on yourself. After you have logged into your account with the last 6 digits of your library card number and your PIN, scroll to the bottom of the page and click on the "Change Preferences" bar. In the middle of the next page you will see where you can check a box next to the statement "Maintain permanent reading list". Check this, click on "submit" and you are in business.


Once you are signed up, the system will keep a list of everything you check out starting on the day after you sign up. It takes one business day for items that are currently checked out to show on your list. Nothing checked out prior to activating your Reading History will be on this list. If at any time you decide to quit using Reading History, the system will delete your list immediately. If you reactivate the service at some time later, you will not be able to get your previous list back.


You also should be aware that this list is personal information. Only you and authorized library staff have access to this information. However, the U.S. PATRIOT act does allow for a patron's reading history to be subpeonaed in certain circumstances, and in that case, the library could be required to turn over this list to a court of law. (It is highly unlikely that any of our patrons would ever find themselves in a situation where we would have to comply with the U.S. PATRIOT act, but we have to make sure our patrons know it's a possibility.)

How to Make the Best of a Turbulent Market

When it comes to risking your money in the stock market, there's theory, and then there's reality.

In theory, it's much better to be a buyer when the market is down, because you're able to buy more while prices are low.

But when stock prices are dropping further and further by the day, as they have been lately, it's easy to look at the declining values of our portfolios and want to chuck that theory out the window. Even if you're not inclined to retreat to cash, you may find yourself thinking twice about writing a check to your mutual funds. You may also be questioning your investment game plan. You wonder: Do I have enough in bonds? How low can stocks go? And is the fact that stocks have outpaced bonds over very long periods of time indicative of how they're apt to behave in the future?

Here are some tips on what to do--and even more important, what not to do--when the market gyrates like it has over the past several months.

1. Tune out the noise.
The best investors know that the prices of the securities they hold move around a lot more than do the values of the actual businesses. Thus, instead of fixating on how the market is responding to their picks, they concentrate on the picks themselves. If nothing has transpired to alter their holdings' fundamental attractiveness, they don't worry when their portfolios are down, and they often take advantage of price weakness to buy more of what they like.

Even if you don't buy individual stocks, you should take the same approach to managing your own portfolio. If you've crafted a portfolio of investments that makes sense for you given your time horizon and risk tolerance, that same general framework should still apply even after the market has dropped.

2. Focus on what you can control.
Rather than focusing on factors that you can't control--namely, the market's direction--it's empowering to stay squarely focused on those issues that you can.

Make sure that you're confident in your individual-investment selections. If your fund manager is experienced and is employing a sensible strategy, you may find that a down market is an ideal time to add to your favorites, not subtract from them. You'll also want to be sure that your investment-related costs are as low as they can possibly be. Start by pruning any high-cost mutual funds from your portfolio. If your stock funds are charging more than 1.25% in expenses or you're paying more than 0.75% for any of your bond funds, shop around; you're apt to find cheaper alternatives that can play the same role in your portfolio just as well as the costly offerings do. (International and small-cap stock funds may charge more than 1.25% for their services, but there's almost never a good reason to pay more than 1.5% for any type of fund.)

Don't stop with expense ratios. Managers who trade frequently often rack up high transaction costs; although these trading costs aren't reflected in your funds' expense ratios, they nonetheless can drag on your bottom line. The same goes for taxes, which are really just another form of costs that you can manage if you set your mind to it. To that end, avail yourself of all of the tax-sheltered savings options you can, from 401(k)s to IRAs to 529s, and pay close attention to the types of investments you're putting in your taxable accounts.

Finally, consider ratcheting up your savings rate. If you were to set aside an extra $1,000 a year for the next 20 years, and if that money in turn were to earn a 7% annualized return, you'd add an additional $41,000 to your overall nest egg.

3. Check your time horizon.
If you find yourself wincing over the market's every gyration, it could be an indication that your portfolio is too risky given your time horizon. Conventional financial-planning wisdom holds that you should set aside at least six months' worth of living expenses in a CD or money market fund; you might also consider an ultrashort-term bond fund for this role. Stash any assets that you expect to tap within the next five years in a short- or intermediate-term bond fund, where any fluctuations in your principal value are apt to be quite minor.

4. Avoid "sure things."
Although the broad stock market is down this year, there have been a few tiny pockets of strength. Short-term Treasury bonds have been particularly stable, for example. It's certainly tempting to shift at least part of your portfolio into whatever has been holding up well lately, but think twice before doing so.

For one thing, your portfolio may already have some exposure to that market sector. Moreover, the fact that a security type has performed particularly well during a rough patch for the stock market doesn't mean that it will continue to do so. In fact, many bond-market experts think Treasuries are pricey at this juncture; they're finding much better bargains among high-quality government bonds.

5. Swim against the tide.
Finally, if you must make adjustments to your portfolio amid a falling market, be smart about it. Rather than chasing those pockets of the market that have recently been hot, consider devoting a bigger share of your portfolio to sectors that have struggled lately. You might consider putting fresh money to work in one or more of the value funds in your portfolio, thereby taking advantage of your manager's ability to scoop up some bargains while the market is down. You'll have to hold your nose when adding money to these funds--because most value offerings' recent results have been terrible.
